Properly configured 'htmltidy' does a really nice job of converting html
into xhtml...

it is extremely conscientious of your precious precious white space...

I use the following conf file...

// sample config file for HTML tidy
output-xhtml: yes
wrap: 5000

I forgot about the well formed part.

Personally I have only used the CDATA sections for large chunks of
static html and stuck them in a seperate template that gets called.

For instance - I have a header and footer template that are both only
CDATA.  Yes, valid XML HTML is best, but if youve got a work load like
mine and a mess to clean up like mine...  :)

Yes you can, BUT...

1) You have to write well-formed HTML or you can't have it in an XML
file,
UNLESS -
2) you enclose the HTML in CDATA sections.

Either way, remember to use the html output method.
