Admittedly I'm somewhat biased, but since you asked directly for
suggestions, I'd recommend you take a look at eXcelon Stylus Studio
(www.stylusstudio.com)

Its internal XSL processor (which is almost identical to Xalan) supports
full debugging (including stepping into Java extension functions), and you
can easily ask Stylus Studio to actually use Xalan for processing, although
you will lose some of the debugging functionality.

There is a free 90-day evaluation available on the website.
